Step 2: Add A "Levels" Adjustment Layer

Click on the Create Adjustment Layer icon at the top of the Layers palette:

Clicking the 'Create Adjustment Layer' icon at the top of the Layers palette in Photoshop Elements 5.

Click on the "Create Adjustment Layer" icon.

Then select Levels from the list of adjustment layers that appears:

Selecting the 'Levels' adjustment layer from the list that appears.

Select "Levels" from the list.

This brings up the Levels dialog box. Even though we're using an adjustment layer this time rather than selecting Levels from the Enhance menu as we did a moment ago, the dialog box is exactly the same:

We don't need to do anything with Levels just yet. All we're doing is adding the adjustment layer at this point, so click OK in the top right corner to exit out of the dialog box. You'll see the Levels adjustment layer now added above your Background layer in the Layers palette:

Step 3: Add A "Threshold" Adjustment Layer

Next, we're going to add a "Threshold" adjustment layer, which we're going to use to help us find the lightest (highlights) and darkest (shadows) parts of our image so we can fix any tonal and color problems in those areas with the Levels adjustment layer we just added. Click once again on the Create Adjustment Layer icon at the top of the Layers palette:

Click on the "Create Adjustment Layer" icon once again.

This time, select Threshold from the list:
